Option Pricing, Arbitrage and Martingales

This paper provides a short introduction into the mathematical foundations of the theory of valuing derivative securities. We discuss the mathematical setting of option price theory and derive the relationship between no-arbitrage and mar-tingales. We provide examples how this theory can be applied to equity and foreign-exchange derivatives. We also explain how the theory can be applied to inte...

Static arbitrage bounds on basket option prices

We consider the problem of computing upper and lower bounds on the price of an European basket call option, given prices on other similar options. Although this problem is hard to solve exactly in the general case, we show that in some instances the upper and lower bounds can be computed via simple closed-form expressions, or linear programs. We also introduce an efficient linear programming re...

A comment on “ An arbitrage - free approach to quasi - option value ” by Coggins and Ramezani ∗ Paul

In their article “An Arbitrage-Free Approach to Quasi-Option Value” [J. Environm. Econom. Management 35, 103-125, 1998], Coggins and Ramezani interpreted the concept of quasi-option value introduced by Arrow and Fisher [Quart. J. Econom. 88, 1974, 312-319] as being identical to Dixit and Pindyck’s real option value. This means their approach differs from the approach by Fisher and Hanemann [J. ...

Static versus Dynamic Arbitrage Bounds on Multivariate Option Prices

We compare static arbitrage price bounds on basket calls, i.e. bounds that only involve buy-and-hold trading strategies, with the price range obtained within a multivariate generalization of the [BS73] model. While there is no gap between these two sets of prices in the univariate case, we observe here that contrary to our intuition about model risk for at-the-money calls, there is a somewhat l...

Option pricing in a world with arbitrage

We discuss option pricing problems under a new model of stock fluctuations. This model captures the information distribution among investors by adjoining a hidden Markov process to the Black-Scholes exponential Brownian motion model. We provide new valuations for various standard hedge options, such as European, perpetual American and look-back options.
